Meaning
A contractual right to receive shares of stock upon the occurrence of specified performance or time-based events. This contingent equity entitlement ensures that a participant obtains ownership only when certain milestones are met. It defines the specific thresholds and the volume of shares to be issued.
Performance Trigger
Milestone events determine the timing of the grant. The contingent equity entitlement often links to revenue targets or product launch dates. Failure to reach these targets results in the loss of the right.
The participant maintains a claim that remains dormant until the verification of the outcome.
Clawback Mechanism
Protection of the cap table occurs through reversal clauses. Provisions within the contingent equity entitlement allow the issuing entity to cancel the right if the participant leaves before the trigger event. This reduces the risk of dead equity.
Valuation remains fixed at the moment of the agreement. This value does not adjust to match the market price at the moment of the event.
Tax Liability
Taxable events typically occur at the moment the contingency is satisfied. Because the contingent equity entitlement represents a future interest, the valuation at the time of vesting determines the tax basis for the recipient. High valuations during the vesting period increase the cash requirement for the holder.
The difference between the grant price and the market price at the moment of satisfaction constitutes ordinary income in many jurisdictions. This creates a liquidity burden for the individual who holds the rights but lacks the cash to cover the tax bill.
