Meaning
A legal hierarchy determines the order in which different lenders and claimants receive payment from the remaining assets of a defaulted business. When a startup faces insolvency, creditor enforcement priority dictates which obligations are satisfied first during a winding up process. This system does not apply to assets that are fully owned by third parties or to lease arrangements where the ownership remains with the lessor.
Liquidation Preference
Secured creditors with liens on specific assets sit at the top of the payout order. If those assets do not cover the outstanding debts, the remaining claims join the general pool of unsecured liabilities. This distinction determines the recovery rate for different classes of investors and founders.
Collateral Claim
The legal structure of the debt dictates the actions a lender can take to recover funds. Unsecured lenders must wait until secured claims are settled before they can access any remaining corporate capital. This restriction prevents chaotic runs on the debtor’s remaining bank accounts.
Asset Recovery
Founders must understand this sequence because it affects their personal exposure under joint guarantees. When senior lenders recover their funds first, the remaining assets available to satisfy subordinated debts shrink. This dynamic increases the likelihood that junior creditors will seek recovery from the personal assets of the founders.
