Meaning
Contingent equity arrangements involve holding a portion of a founder’s stock in a restricted account until certain predefined conditions are satisfied. Performance escrow shares serve as a guarantee that the business will meet the projections made during a funding round. These shares are only released once the targets are verified.
Release Milestone
Success is measured against financial or operational benchmarks over a set period. If the business fails to meet these goals, the performance escrow shares may be returned to the company treasury or redistributed to other investors. This mechanism creates a direct link between the founder’s exit value and the long-term viability of the firm.
Value Buffer
Escrowed equity provides a buffer against overvaluation at the time of a transaction. By using performance escrow shares, the buyer mitigates the risk of paying for growth that does not materialize. This structure allows for a higher headline price while protecting the downside for the purchaser.
Forfeiture Risk
Most agreements specify a window of one to three years for the targets to be reached. Once the period expires, any remaining performance escrow shares that have not met their conditions are forfeited. This prevents the cap table from remaining unsettled indefinitely.
