Meaning
Convertible securities that determine the investor’s ownership percentage based on the company’s valuation after the round closes are widely used in early-stage financing. The post-money SAFE provides immediate funding to startups in exchange for equity that converts during a subsequent priced round. This instrument simplifies calculations because it fixes the investor’s post-round ownership percentage immediately.
It reduces uncertainty for both founders and funders, allowing them to close deals without extensive legal fees.
Ownership Certainty
The primary advantage of this instrument is that it locks in the investor’s share of the company before future rounds are priced. If a post-money SAFE specifies a ten percent ownership stake, the investor is guaranteed that amount regardless of how many other notes are issued in the same round. This clarity prevents the dilution calculations from becoming overly complex.
Founder Dilution
Because the investor’s ownership is fixed, the founders absorb all the dilution from other convertible instruments raised in the same funding cycle. This dynamic can lead to a larger decrease in founder equity than initially expected. Founders must run multi-variable models to understand the cumulative impact of several SAFEs.
Conversion Mechanism
When a priced round occurs, these agreements convert into preferred shares. The conversion price uses the valuation cap or discount rate. This process completes the transition to equity.
