Meaning
Legal rankings establish the order in which different types of debt must be settled by a borrower. A high repayment priority gives a lender the right to be among the first to receive cash from the available assets. This status is a primary factor in determining the interest rate and the risk premium of the loan.
Seniority Level
The seniority level is often negotiated during the initial funding phase. Lenders with a primary repayment priority are willing to accept lower returns because their chance of recovery is higher. Junior lenders sit further down the list and only receive payment if the senior claims are fully met.
Security Interest
Having a security interest often elevates the standing of a debt holder. This means the loan is backed by a specific asset, such as equipment or intellectual property, which can be sold to satisfy the debt. Collateral of this type provides a direct path to recovery that bypasses other claimants with a lower repayment priority.
Without such security, a lender relies on the general pool of assets, which may be depleted by senior creditors.
Creditor Class
Distinguishing between different types of debt requires a clear understanding of the creditor class. Each class has its own rights and limitations under bankruptcy law. The repayment priority ensures that the system for handling business failure remains predictable for all financial participants.
