Meaning
Compensation schedule mechanisms distribute equity or stock options to employees gradually over a set period of continuous service. Through time based vesting, a startup ensures that founders and early hires earn their ownership share by remaining committed to the company for several years. This system prevents a participant from leaving early with a large portion of the equity.
Vesting Schedule
The standard vesting period in the startup ecosystem typically lasts four years with a one-year cliff. Under this model of time based vesting, the employee must complete twelve months of service before earning any shares, after which the remaining stock vests monthly. This delay protects the firm from giving away stock to underperforming hires who leave after a short period.
It also provides the board with a window to evaluate the candidate’s long-term fit with the corporate culture before any equity is permanently distributed.
Retention Effect
Gradual ownership accumulation creates a strong incentive for employees to stay with the company through its early growth stages. Because time based vesting ties the stock distribution to tenure, it aligns the employee’s long-term financial interest with the company’s success. This stability is necessary during the difficult initial years of a new venture.
Exit Provision
Special provisions can accelerate the vesting process if the company is acquired or the employee is terminated without cause. These clauses protect the employee from losing unvested stock due to circumstances beyond their control. The board must approve these adjustments to prevent disputes.
