Meaning
Tax provision permits a business to reduce its taxable income by the amount of a loan or trade credit that has become uncollectible. Taking a bad debt deduction requires the taxpayer to demonstrate that the debt was valid, that it arose from a transaction related to the business and that it is now worthless. The deduction is limited to the amount previously included in income or the actual capital lent.
It stops being available if the debt was a personal gift or if there was no realistic expectation of repayment at the time the credit was extended.
Credit Loss
Realization of a financial loss occurs when a debtor is unable to meet their obligations due to insolvency or disappearance. The business must prove it has taken reasonable steps to collect the money before claiming the bad debt deduction on its return. Evidence of these steps might include demand letters and legal filings.
This process ensures that the loss is genuine and not a voluntary forgiveness of debt for other business purposes.
Fiscal Impact
Reduction of the tax liability provides a partial recovery of the lost economic value represented by the unpaid invoice or loan. Because the bad debt deduction lowers the taxable base, the actual cash benefit is the amount of the debt multiplied by the marginal tax rate of the company. If a company with a twenty percent tax rate loses ten thousand units of currency, the deduction saves two thousand units in taxes.
This mechanism softens the blow of the default but does not replace the lost capital entirely. The timing of the deduction is critical, as it must be claimed in the year the debt becomes worthless.
Recovery Effort
Efforts to reclaim the funds must continue if there is any possibility of future payment, and any subsequent recovery must be reported as income. If the company receives a payment in a later year for a debt it already deducted, the tax benefit rule requires that amount to be added back to taxable revenue. This prevents a double benefit where the firm gets both the deduction and the cash.
