Meaning
Taxable income values are determined by the difference between market price and the acquisition cost of equity. An ordinary compensation spread constitutes wages for federal tax purposes. This amount is subject to income tax withholding and social security payments.
Wage Determination
The calculation occurs on the day a stock option is converted into actual shares. An ordinary compensation spread is treated exactly like a cash bonus by the authorities. This means the company must report it on the employee’s end-of-year tax form.
Withholding Event
Employers must collect the necessary taxes even though no cash is transferred during the stock issuance. The ordinary compensation spread requires the founder to either deduct the amount from the employee’s salary or have the employee pay the tax out of pocket. This creates a liquidity challenge for the recipient.
Exercise Cost
Participants in an equity plan must account for the immediate tax burden when they choose to buy their shares. An ordinary compensation spread increases the total price of acquisition beyond the simple strike price. If the market value of the stock drops later, the tax paid on the initial gain is usually not refundable.
This risk forces careful timing of the exercise to avoid overpaying for an asset that might lose value.
